I've got bad knee's (5 surgeries between the two)and I still squat. If you learn to sit back and not down plus use a wider stance squating shouldn't really put that much stress on the knees.

Don't sit straight down sit back like you would on the toilet. If you're doing it correctly you'll feel a stretch in your hamstrings. Also if your knees ride out over your toes your not sitting back far enough. Your shins should stay perpendicular to the floor.

This is a powerlifting approach to the squat but it will allow you to squat even with bad knees.

Also with any other compound leg movement always place your feet far enough infront of you so at the bottom of the movement your knees aren't over your toes (like leg presses for example).
By doing this you will put alot less tension on your patella tendon which is what many people have problems with.
Also I find leg extensions are the worst exercise for my knees.
